Piper Sandler calls DigitalOcean pullback overdone, upgrades to Overweight

Investing.com -- DigitalOcean Holdings Inc (NYSE: DOCN) shares surged around 5% in premarket trading Wednesday following an upgrade from Piper Sandler, which elevated the cloud infrastructure provider to Overweight from Neutral. While the firm trimmed its price target to $126 from $142 to reflect broader market multiple compression, it emphasized that artificial intelligence demand is driving an acceleration in annual recurring revenue that outweighs near-term cash flow headwinds.

The upgrade follows a steep drawdown across the AI infrastructure and cloud computing sectors, where shares have fallen more than 25% in recent weeks amid investor anxiety over capital expenditures and rising borrowing costs. Piper Sandler analyst James Fish noted that the sharp pullback has created an attractive entry point for long-term investors, arguing that concerns surrounding debt financing, return on invested capital, and AI-service demand are largely overblown.

Although higher interest rates have broadened yield spreads and elevated financial scrutiny across the space, specialized cloud platforms continue to benefit from structural supply shortages. GPU-as-a-service pricing remains robust as market demand outpaces available compute capacity, the analyst said, positioning specialized vendors with exposure to AI startups, such as DigitalOcean, to maintain favorable pricing power and expand platform utilization.

To fund ongoing infrastructure builds through 2028, Piper Sandler estimates DigitalOcean will require approximately $5 billion in capital, a manageable threshold compared to larger industry peers. The firm highlighted that specialized cloud providers can effectively offset borrowing constraints through customer prepayments, delayed cash flows from prior installations, and delayed-draw term loans, mitigating immediate liquidity risks.

Despite near-term pressure on profit margins and free cash flow as infrastructure spending scales up, the analyst noted that DigitalOcean's underlying momentum signals potential upward revisions to its long-term financial guidance. While the sector may remain constrained until interest rates stabilize and cash generation improves, analysts view the recent valuation compression as an opportunistic moment to incrementally build positions.
